This is what we would call "varzea" futebol. One club plays in Serie D while the other plays second division in their regional tournament and at that level you'll see the craziest unexpected stuff. This is absolutely nuts though.

Brazilian police kills over 6k people a year. This is being televised, now imagine what they do to people at the favelas when no one is watching.

Gotta love south American football. Flamengo were drawing 1-1 and a 2nd ball was thrown onto the pitch, the 2nd ball was kicked by the Criciuma player to knock the other ball played by the Flamengo player, only for the ref to award a penalty and correctly so, as a free kick would be awarded if this happened outside the box

What, why is it rightly so? Shouldn't the match get paused and restarted?

Well it's a foul for one to use an object I.e. another ball to knock the actual live ball out of the player's control. As this happened inside the box it's a penalty.
I watched the video again, I think the ref is the one who made a mistake not to stop the game in the first place, that defender didn't know there were 2 balls, he instinctively kicked it after less than a second of visual exposure to the 2nd ball, I mean that would be his job as the defender on the defending side.

This is exactly the situation where tech like VAR is supposed to work to help the officials.

This is a complex one. I think the defender knew exactly what he was doing after realising the he was completely beaten. You are right that the ref should have stopped the game when the 2nd ball was thrown in but what if it was done in bad faith? What's there to stop a team having a designated guy throw in a ball whenever they are about to concede?

possible easy fix, the federation and the match organizer should be the one handling the balls distribution in all matches... punishments can be arranged.

The game should have been stopped yes, the defender knew what he was doing
